Fixed Income Investing

What is fixed income?

'Bonds' is another word for fixed income. The term 'fixed income' describes the regular fixed interest payment, sometimes referred to as the coupon, that an investor receives in exchange for lending money to a government or business.

As long as the issuer is not experiencing severe financial difficulties, a bond or fixed-income investor also gets the money they lent to the business or government when the loan matures.

Examples of fixed-income investments

Corporate and government bonds are the main fixed-income investments.

Companies use the bond market to raise funds for growth or dividends. The largest, most financially secure companies can borrow money at the lowest rates because they rarely default on interest. The fixed income is 'investment grade'.

Financially weaker companies can raise funds from the fixed-income market. These bonds have higher interest rates to reflect their risk. This is the 'high-yield' corporate bond market.

Governments use financial markets to fund spending and tax cuts. They issue government bonds. Global government bonds vary in default risk.

For instance, the US or UK government is unlikely to default on their loans. The risk that less developed countries can repay bondholders is higher.

Some fixed-income investments link their interest payments to inflation, but most have a fixed coupon. We call these inflation-linked bonds. You may also hear of "floating rate" bonds, whose coupons change with the central bank's interest rate.

"Municipal bonds" are a component of the American fixed income market. States and municipalities issue these bonds to fund public projects like roads and schools.

There are many positive things about having fixed-income investments in your portfolio. First, the fixed coupon payments make returns more stable compared to stocks, whose dividend payments change more often and depend on the state of the economy. For investors who want to build a well-balanced portfolio, getting a steady return is important.

People think of bonds as safer investments than stocks and shares, so when things happen that make investors nervous about the stock market, the value of bonds tends to rise.

A "60/40" stock and bond portfolio, which consists of 60% stocks and 40% bonds, typically has lower risk than investing all of your money in stocks.
